APR: What It Is and How It Works

The Annual Percentage Rate (APR) is a measure of the total cost of borrowing money, expressed as an annual percentage rate. It provides a standardized way to compare different loans, credit cards, mortgages, and other financial products, allowing borrowers to make informed decisions. Unlike simple interest rates, APR reflects the total cost of a loan, including origination fees, closing costs, and other charges.

APR is calculated by dividing the total cost of the loan (interest plus fees) by the original loan amount, then multiplying by the number of days in the loan term to determine the annual rate. This process ensures that the APR accurately represents the true cost of borrowing.

While APR and the stated interest rate may seem similar, they differ in that APR includes additional fees, whereas the interest rate is only a percentage of the principal. APR is particularly useful for comparing loans with different terms and fees, as it provides a comprehensive measure of the loan’s cost.

APR directly affects both the total cost of a loan and the monthly payment amount. When you have a $5,000 balance on a $20,000 annual loan with a 10% APR, your monthly payment will reflect this cost. However, a higher APR often results in larger monthly payments because the interest compounds over time.

Lenders calculate APR based on your creditworthiness, so improving your credit score (e.g., through debt consolidation, credit enhancement, or other means) can lower APR.
